    tax exempt bonds with the rest of the financing by a private equity investor The tax exempt bonds were issued by the California Pollution Control Financing Authority on behalf of the project developer and the San Diego County Water Authority Water Authority The revenue stream for repayment to investors is a 30 year water purchase agreement with the Water Authority WPA similar to a power purchase agreement in the solar and wind energy sectors The WPA provides a predictable source of revenue to make the numbers work for investors and provides the Water Authority with long term certainty for water costs and supply Financing Smaller Water Projects Incentives at the national level such as a 30 percent ITC and five year AD are needed to attract private investment to smaller water facilities at the local level An August 2015 Congressional Research Services report CRS Report states that the majority of water infrastructure needs in the U S are for smaller projects in terms of the amount of the financing As indicated currently equipment and other personal property used for water desalination remediation reclamation storage or other water facilities are not eligible property for the ITC A water project must have a meaningful revenue stream WPA lease payments water fees etc and demonstrate creditworthiness in order to be viable to investors Successful project finance depends on making the return on investment ROI numbers work for developers and investors with a high degree of predictability The numbers must work when matching revenue streams against startup and recurring costs The greater the ratio of equity to debt the more likely a financing is feasible and the better the debt financing terms that are likely to be available California and other states can help solve the financing problem by authorizing the ITC and AD at the state level as well States can also help make private financing more feasible by excluding property taxes on a water facility when owned privately Eliminating sales and use taxes on purchases of equipment and other personal property used in the facility would also help make a financing more feasible since it would reduce the amount needed to be financed There are other ways to reduce project costs such as for equipment construction O M taxes and financing costs like interest payments For example using bankable equipment reduces the cost of O M using an engineering and procurement contractor with a strong track record reduces construction costs and using the same financing team for multiple projects reduces transaction costs Consider the impact of the proposed federal incentives on the financing of a 40M water reclamation facility The project entity monetizes the ITC and AD with a tax equity investor The tax equity investment would be about 40 percent of the 40M or 16M Assume the private sponsor developer makes an equity investment of 20 percent or 8M in order to satisfy investors requirements to have skin in the game The beauty of a tax equity investment is that an

    what the year might have in store for the industry A Solid Investment Credit rating agency Moody s Investors Services issued a 12 to 18 month outlook for business conditions of municipal water and sewer utilities in December calling the sector stable This is primarily based on a unique aspect of the field the independent power that utilities have to set rates Moody s found that utilities are willing to raise rates when needs arise and from an investor s standpoint this is a huge asset This gets the financial sector excited because it indicates sound debt service coverage a metric used to measure the ability to produce enough cash to cover its interest principal and lease payments Investors are comfortable knowing that utilities have the ability to absorb unexpected costs while meeting their operating expenses Moody s estimates that utilities median annual debt service coverage level will be roughly twice the maximum level of future payments in 2016 The other investor pleasing aspect of rate control is that it makes utilities cash reserves particularly liquid and easily accessible This also protects against unforeseen expenses and allows business to continue as usual in the face of crisis The report projects that this year water and combined system utilities will have liquidity or unrestricted cash on hand to pay for over 300 days worth of operating costs Sewer systems will have liquidity to cover over 500 days per the report Moody s expects that consumers will be able to handle the utility rate increases that might come their way this year based on the projection that the country s economy will grow 2 to 3 percent in 2016 while inflation remains low The agency declined to elaborate on this financial strength or to advise a utility on how it might capitalize citing the objectivity of its credit ratings Stormy Outlook The report makes some projections that go beyond the financial Moody s predicts that while climate change will continue to pose a challenge for utilities the results will be manageable These events pose ongoing capital and operating challenges the report reads but have not led to material sector wide effects on financial metrics Utilities bottom lines are protected by access to cash reserves and extensive federal aid in the event of weather related crisis While Western states endure record setting drought with no relief in sight Moody s believes that conservation efforts and increased water rates will manage demand and maintain supply Areas along the East Coast and in the South that experienced flooding last year suffered significant repair and upgrade costs However according to the report increased emergency preparedness and the right capital investments have balanced these burdens and the fiscal outlook at least remains sunny Missed Opportunity In a prediction that may not surprise many in the industry Moody s does not foresee any significant improvement to the country s fading infrastructure in 2016 The report puts the onus on utilities claiming that because they are not reinvesting aggressively
